Are Letters of Credit Issued by Non-Rated Banks Valid?
On paper, any licensed bank can issue a Letter of Credit (LC). The question is whether the market will accept it. If the issuing bank is non-rated
or poorly capitalized, the reality is simple: no one trusts the instrument unless a stronger bank confirms it. Without confirmation, an LC from a non-rated bank is little more than paper.
Answer:
Non-rated bank LCs are not commercially valid unless a counterparty explicitly accepts the risk—or a confirming bank guarantees payment.
Why Credit Ratings Matter
- Bank risk assessment:
Ratings show whether a bank is solvent and trusted to honor obligations.
- Global acceptance:
Large counterparties and banks filter out non-rated issuers automatically.
- Discounting:
Without a rating, no financier will discount or fund against the LC.
- Regulation:
Compliance teams flag non-rated banks as high-risk jurisdictions or entities.
What Happens If You Present an LC from a Non-Rated Bank?
In most cases, advising banks will refuse to add their confirmation. Exporters cannot discount the LC, meaning no cash until maturity—and even then, payment depends on a bank with no established credit record. Unless the seller is desperate enough to accept the risk, the LC is commercially useless.
The Role of LC Confirmation
Confirmation fixes the problem. A reputable, rated bank—often in the seller’s jurisdiction—steps in to guarantee payment on top of the non-rated bank’s obligation. The seller ships against the confirmed LC, knowing they will be paid even if the original issuing bank fails. Without confirmation, almost no serious exporter will accept an LC from a non-rated bank.
So, Are They Valid?
Legally, yes. Any licensed bank can issue an LC. Commercially, no.
Unless another party takes the risk—or a confirming bank guarantees it—an LC from a non-rated bank has no practical value in international trade.
